What are the best ways to protect your data and website files? I know that most websites have various security measures but I still like to do some things on my own.

Ehm, its hard for me to answer your question. For me, its just fine with me. I'm not keep anything special in my hosting. So, its just fine with me.

The best way to do it would any sensitive information be kept encrypted with any good 3rd party software and in a password protected environment, but also to back up files alot

Yes I guess backup is always good. And I have been thinking that having some password protection would add another layer of security. I am not sure about the encryption though. Is this a service I buy?

Yap. Just backup always when you try to change something. I believe its needed. I always download my backup files from wordpress if i want to do something in my blog.
